The structure can work when loan supply is healthy, defaults stay controlled, and investors trust the quality of the collateral. It becomes tighter when loan issuance slows or investors begin to question the credit behind the structure. A CLO is not just a product. It is a machine that needs loans, buyers, ratings, refinancing, and confidence to keep moving.
What Happened
Reuters reported in March that global CLO loan supply was expected to fall to about $150 billion in 2026, roughly 25% below the prior year, according to JPMorgan estimates. The report tied the slowdown to weaker demand, wider spreads, and concerns about loan quality, including pressure in software-related debt.
That matters because CLOs are major buyers of leveraged loans. If the CLO market slows, the loan market can lose an important funding channel. If loan quality weakens, the CLO structure becomes harder to price and harder to refinance.

Structural Lens: Why This Can Happen to a Giant
A CLO works through tranching. Losses are meant to hit the lowest-risk layers last and the highest-risk layers first. That design can make risky loans financeable because different investors can choose different parts of the structure.
The structure depends on the collateral pool behaving within expected limits. If defaults rise, recoveries fall, or ratings migrate lower, the protection built into the deal begins to matter more.
CLO managers can trade loans, manage tests, and adjust the portfolio. But they cannot fully escape the quality of the loan market. If weak loans enter the system at high prices or low spreads, the structure carries that risk forward. The machine looks strong when credit is easy. It becomes more demanding when loan performance weakens.
Risk Transfer: Where the Pressure Builds
CLOs transfer leveraged loan risk into layers. Senior investors receive protection from subordination. Equity investors absorb the first losses but may receive higher income when conditions are good.
This transfer is useful because it matches different risk appetites. It can also create false comfort if investors focus only on tranche ratings and ignore the loan pool beneath them.
Risk does not disappear inside a CLO. It is ordered. The structure decides who takes loss first, who gets paid first, and how much stress the lower layers can absorb before pressure reaches the senior layers.
What Can Persist (And What Can Break)
What persists: the need for leveraged loan financing. Companies still use this market for acquisitions, refinancing, and capital structure needs.
What can break: the belief that tranching can make weak collateral strong. Structure can distribute risk, but it cannot improve the cash flow of the borrowers inside the pool.
Bottom Line
CLOs are durable because they are built with layers, tests, and long-term capital. That durability has limits. The structure still depends on the quality of leveraged loans and the willingness of investors to fund them.
